The Summer/Fall 2018 Allen Matkins/UCLA Anderson Forecast California Commercial Real Estate Survey shows that despite tax cuts and incentives, tariffs, higher interest rates, higher cap rates, and slowing employment growth, the outlook for California commercial real estate looks much the same as it did six months ago. The biannual survey projects a three-year-ahead outlook for California's commercial real estate industry and forecasts potential opportunities and challenges affecting the Office, Multi-Family, Retail, and Industrial sectors.

California Industrial Markets Remain Hot

With low vacancy rates and increasing freight movement, it is not a surprise that the survey's panelists are optimistic about the next three years, both in the East Bay and San Joaquin and Sacramento counties. The same optimism applies to Southern California, where warehouse demand in the next three years is predicted to be just as strong as, if not better than, today.

Multi-Family Markets Continue to Grow

Developer expectations in the Multi-Family market have remained steady since the last report in January. In the Bay Area, even though the survey panel predicts that the market will be slightly softer in three years, approximately 80 percent of all developers have plans to start at least one new project this year—a 63 percent increase from last year. Demand remains strong in Southern California, where three-fourths of the survey panelists are planning new projects.

Office Space Markets Continue to Trend Down

Developer sentiment for all northern California markets has been declining since at least June of 2016, and the latest survey provides continued evidence of a downturn in the office market space. Office developers in San Diego and Orange County have now entered the negative zone from the recent survey, partly due to panelists' less than confident outlook on the ability of rents to keep up with inflation, and for occupancy to remain at its current high level. Though slightly more Bay Area projects were started in the last 12 months than the panel anticipated last June, only 38 percent are looking at starting new projects in the next year. In Orange County, the expectation is for rental rates to hold their inflation adjusted values, while occupancy rates fall. To keep occupancy rates up, landlords would need to push down rental rates further. In San Diego, the expectation is for both to fall along with inflation adjusted land prices. Thus, as with the Bay Area, the index predicts a downturn in office construction in all but the Los Angeles market over the forecast horizon.

The outlook in Los Angeles is decidedly more optimistic, although less so than two years ago. The difference between L.A. and the other California cities is Hollywood and Silicon Beach. The entertainment and tech industries continue to grow in the Los Angeles region in response to robust demand for gaming, streamed content, television programming and critical mass being achieved in Silicon Beach. The L.A. panel does not view the office products in the pipeline as sufficient to meet all of this demand. Consequently, their expectation is for rents and occupancy to increase through 2020.

Job Growth Continues to Fuel Multi-Family Housing

Six months ago, it looked as though multi-family development at the mid- to high-end had reached a peak and that land and building prices had edged out lower end projects. This still seems to be the case, at least for more modestly priced apartments, but sentiment reversed itself in the current survey. California continues to be a leader in job and income gains which allows for an increase in rents and a stronger outlook for occupancy rates. Multi-family developers now see opportunities in new projects for the coming three years in every market.

Retail Market Hanging On to Redevelopment and Mixed-Use

In virtually every market in California, panelists see 2020 as worse than today, and this comes on top of the recent increase in vacancies. In the Bay Area, a little over a third of the panelists did some retail development last year and just over half are planning on developing some this year. In Southern California, 40 percent of retail developers are opting not to start a new project in the coming 12 months. The few retail development projects planned will most likely be redeveloping existing space or be a component of mixed-use projects.

Signs of a recovering U.S. economy have led to increased consumer confidence and spending during the second half of 2014. Imports from Asia and Mexico through California ports of entry are on the rise. At the same time many brick and mortar retailers have experienced an increased amount of online purchases, prompting a need for more storage and distribution space. As a result, positive sentiment continues for manufacturing and warehousing space markets, with 70 percent of the panelists planning to begin new projects during the next 12 months.

While Southern California has been slower to respond to the Great Recession than Northern California, Southern California is now hitting its stride. Developers across asset types agree that while the market today in Southern California is good, it's not as good as it's going to be in 2017.

In comparison to the last survey, conducted in May 2014, Southern California developers now are more bullish on the office real estate market than in previous years. Forty-seven percent of panelists stated that they began office projects in the last 12 months. Looking forward 51 percent indicated they would begin a development in the next 12 months as compared to only 35 percent in the May 2014 Survey.

The San Francisco Bay Area panel agreed that office space demand, though growing at a significant rate, is no longer out-pacing construction. That panel also forecasts a potential easing on rental rates. Development momentum has shifted to the East Bay, as the expensive rental rates in San Francisco proper push some companies across the Bay.

As of January 1, 2015, the duty of a real estate agent to disclose in writing his or her representation of a buyer, seller, tenant and/or landlord, including any dual agency relationship, in residential real property transactions extended to transactions involving commercial real property. By its supporters, the amended disclosure law has been touted as "significant," "putting teeth in a new protection," and no less than "changing the face of commercial realty in California." For those who read the law and know the industry, however, all of the ballyhoo over the additional disclosures is enough to leave an agent scratching his or her head.

With ample space on the market, it's an unusually good time to be leasing; he's not taking it for granted because it doesn't happen too often. Hines senior managing director Cameron Falconer isn't concerned about the amount of office space being added to the market (that's good, considering his gigantic 80-story Transbay Tower delivers in a few years). He is worried about the lack of options for tenants down the road. As the economy improves, he thinks S.F. will literally run out of space. Tech, law firms, and financial services firms are headed toward the same type of programming, with across-the-board requests for high ceilings, access to light, and great air quality. Transbay employees won't need to switch elevators to shoot up to higher-up floors. That'll be an interesting ride, he says.

David Bergquist, interim chief campus counsel at UC-Riverside, would like to see the public and private sector "get married," with more funds flowing into public work. The university, which is wrapping up its gigantic hospital project in Mission Bay, is utilizing a "best value" pilot approved by legislation in 2007. UC can choose contractors similar to a private sector process, allowing the school to figure out who the most qualified bidder is and get their best people to stick together. In the past, when a contractor offered UC their top labor, six or seven months down the road UC could lose that foreman or superintendent to another project that pops up. (This sounds eerily familiar to our love life. Is there a legislative remedy for dating?)

In some cases, that trend is already in full swing. When ROSSI Builders prez Craig Rossi walks down Montgomery Street he sees new, shiny lobbies all over. That's because landlords have more cash than in '09, when capital improvements were deferred. He's surprised how quickly the market has rebounded (do you think this rapid turnaround is what inspired Beyonce?), and TI biz is doing well. He says landlords bring in ROSSI early to build an efficient schedule and figure out how quick to get rent started ASAP--a landlord's biggest priority.
